Hedging American contingent claims with constrained portfolios

چکیده
The valuation theory for American Contingent Claims, due to Bensoussan (1984) and Karatzas (1988), is extended to deal with constraints on portfolio choice, including incomplete markets and borrowing/short-selling constraints, or with different interest rates for borrowing and lending. In the unconstrained case, the classical theory provides a single arbitrage-free price u0; this is expressed as the supremum, over all stopping times, of the claim’s expected discounted value under the equivalent martingale measure. In the presence of constraints, {u0} is replaced by an entire interval [hlow, hup] of arbitrage-free prices, with endpoints characterized as hlow = infν∈D uν , hup = supν∈D uν . Here uν is the analogue of u0, the arbitrage-free price with unconstrained portfolios, in an auxiliary market model Mν ; and the family {Mν}ν∈D is suitably chosen, to contain the original model and to reflect the constraints on portfolios. For several such constraints, explicit computations of the endpoints are carried out in the case of the American call-option. The analysis involves novel results in martingale theory (including simultaneous Doob-Meyer decompositions), optimal stopping and stochastic control problems, stochastic games, and uses tools from convex analysis.

The Valuation of Contingent Claims under Portfolio Constraints: Reservation Buying and Selling Prices
With constrained portfolios contingent claims do not generally have a unique price that rules out arbitrage opportunities. Earlier studies have demonstrated that when there are constraints on the hedge portfolio, a no-arbitrage price interval for any contingent claim exists. I consider the more realistic case where the constraints are imposed on the total portfolio of each investor and define r...
متن کاملBackward Stochastic Differential Equation on Hedging American Contingent Claims
We consider a general wealth process with a drift coefficient which is a function of the wealth process and the portfolio process with convex constraint. Existence and uniqueness of a minimal solution are established. We convert the problem of hedging American contingent claims into the problem of minimal solution of backward stochastic differential equation, and obtain the upper hedging price ...
متن کاملA Characterization of Hedging Portfolios for Interest Rate Contingent Claims
We consider the problem of hedging a European interest rate contingent claim with a portfolio of zero-coupon bonds and show that an HJM type Markovian model driven by an infinite number of sources of randomness does not have some of the shortcomings found in the classical finite factor models. Indeed, under natural conditions on the model, we find that there exists a unique hedging strategy, an...
متن کاملOptional decomposition of supermartingales and hedging contingent claims in incomplete security markets
t Vt = Vo + f H, dX~ Ct, t > O , o where H is an integrand for X, and C is an adapted increasing process. We call such a representation optional because, in contrast to the Doob-Meye r decomposition, it generally exists only with an adapted (optional) process C. We apply this decomposition to the problem of hedging European and American style contingent claims in the setting of incomplete secur...
متن کاملHedging Options under Transaction Costs and Stochastic Volatility
In this paper we consider the problem of hedging contingent claims on a stock under transaction costs and stochastic volatility. Extensive research has clearly demonstrated that the volatility of most stocks is not constant over time. As small changes of the volatility can have a major impact on the value of contingent claims, hedging strategies should try to eliminate this volatility risk. We ...
